Can someone please tell why is Google displaying international results in India local search. When I search for keyword like health insurance it shows results from Australia, United States and UK. Why is this happening? Rankings have dropped for the relevant websites!

Do you mean that people in India should not be allowed to see pages from other countries?
If a user wants to see only local pages they can specify "Pages from India" for example.

What i mean to say is Google should display results of sites which offers service in India. How does Google justify displaying results of sites which provides or offers service in Australia, UK and US and not in India????

It is really not making any sense to show the results of other country domains in the country where they are not selling or offering any services. In fact, if this occurs then Local Results does not make sense; also, the Local SEO will come to an end. If ppl have to click on show results from India then domain Google.co.in does not make sense to exist. Google will give an option in Google.com only for selecting the results country wise.
Nick99rs: I tried searching for the query that you have mentioned and it is really strange to see such results. In fact there is one more result where in the snippets it is showing block by robots.txt but still it is been ranked. Not sure why Google is showing such results. :( It will be really great if any expert from Google can help us understand such scenarios.
Looking forward for a reply from a Google Expert.

If you see search results that you don't find that great, I'd recommend using the "feedback" link in the footer of the search results. This data is regularly reviewed to make sure that our algorithms are doing the right thing. In the meantime, since many of the others here aren't from India, it might help to have screenshots :)

Yet another door open to negative SEO I think these days Google should back all initiatives by manual raters !
